I am aware that there is a function inside the normal version of DSL which installs it onto a USB flash drive.  When you run this utility, it warns that it will only work from within a CD.  Would this work from within the embedded version (ran within windows)?  I would prefer not to have to burn a CD, and normal methods with the ISOs seem not to work well.

No, it will not work.

Embedded does not run as a Windows program.  Instead, it runs inside a program called QEMU, which creates a tiny virtual computer that runs inside your QEMU window.  This fake computer does not have access to your real hardware, like your USB ports, floppy drives, or CDROM drives.

So it is impossible to install to USB flash drive from DSL while it is running inside an embedded window.
