You are correct in saying that you do not need a hard drive install to do a kernel compile, however you will not be able to "install" your new kernel and modules into the livecd and read only compressed filesystem unless you remaster the livecd.

It is much easier to compile on an hdinstall and install the kernel + modules on to the hard disk filesystem but the alternative is not impossible.  It is just a pain in the butt to do all of this, with many opportunities for errors due to misunderstandings or missed steps in the process.
