execute `mount` or open up /etc/mtab to see your current mount points.

It'll probably be hda1.

/dev/hda1 on /cdrom type ext2 (rw)

OK, so /cdrom is on partition hda1.

But I thought I'm NOT supposed to save anything to hda1. I thought hda1 is strictly for the CD image and is the portion that gets changed during frugal install upgrades.

As you have only the 55mb available on hda1, you're correct in thinking you won't have any room to save stuff.
You can create a directory named "mydsl" on hda3 and DSL should find it automatically. You should probably delete the mydsl directory from hda1 if you've already created one there.
